Do gunsmiths cut down and thread the existing handle manually or do they have a jig that holds the bolt in the lathe for turning and threading?

I've seen a couple different ways.

First is putting the bolt in a vice and using a mill with an annular cutter (like a coring bit) to remove material around the center of the knob.

Second is a special jig in a lathe. The jig orients the handle to the center axis. Then the knob just gets turned down to the proper diameter, then threaded while still in the jig.

The attached photo is my jig.

I cut the bolt handle and weld an extension.

Then I put it in the fixture on the lathe that turns on the bolt handle axis, to clean up the weld.

Wade:

The bolt handles can be turned and threaded.

They can be replaced altogether with oversized bolt handles.

Please remember bolt timing is very important. On many bolts primary extraction occures with the bolt handle. Also sear engagement is critical.

His turn around is remarkable as is his work.
